Number 1 - Your video card isn't that good at all. You should have at a 512 card to operate a program like that smoothly.
Number 2 - Your processor isn't that impressive either, so same issue as the video card.
The RAM is plenty, but without a good processor to process all of the information, you can have all of the RAM in the world and still have "lag."
Solution - either upgrade your processor and video card, or exit out of every program and process on your PC besides VEGAS and just run that, the fewer programs you're running, the more resources you have available and the less strain will be on your processor.
Edit - WAIT, did you say you have a dual processor there? If so, ignore the processor stuff. Just upgrade your video card. Even then though, 1.6 isn't that good at all. Get 2.3 and then come and wonder why it's laggy.

just thought my processor was better than it really is,
am I better off with say, a Dual 1.8 GHZ processor, or say a 3 GHZ Pentium D?

The 3 GHZ Pentium D in a heartbeat. Unless it's dual 1.8s which would be 3.6. But, if it's straight up 1.8, don't go for it.
